The 2022 Nobel Prize in Economics: Bernanke, Diamond, and Dybvig

EU/ENG - THE ROYAL SWEDISH ACADEMY OF SCIENCES has announced that the 2022 Sveriges Riksbank Prize in Economic Sciences in Memory of Alfred Nobel has been awarded to the American economists Ben S. Bernanke (former Chair of the Federal Reserve), Douglas W. Diamond, and Philip H. Dybvig.

The Motivation

According to the official citation, the laureates "have significantly improved our understanding of the role of banks in the economy, particularly during financial crises. An important finding in their research is why avoiding bank collapses is vital."

The Academy further noted: "For the economy to function, savings must be channeled into investments. However, there is a conflict: savers want instant access to their money in case of unexpected expenses, while businesses and homeowners need to know they will not be forced to repay their loans prematurely. In their theory, Diamond and Dybvig show how banks offer an optimal solution to this problem. By acting as intermediaries that accept deposits from many savers, banks can allow depositors to access their money when they wish, while still offering long-term loans to borrowers."

The analysis provided by the three laureates "also demonstrated how the combination of these two activities renders banks vulnerable to rumors of their imminent collapse. If a large number of savers simultaneously rush to the bank to withdraw their money, the rumor may become a self-fulfilling prophecy—a bank run occurs and the bank collapses. These dangerous dynamics can be prevented if the government provides deposit insurance and acts as a lender of last resort to banks."

Diamond and Dybvig: The Canonical Model

Professors Diamond and Dybvig are internationally renowned for their eponymous 1983 model, which explains the foundational mechanics of a bank run while providing a formal theoretical representation of how financial institutions create liquidity. To this day, the Diamond-Dybvig model remains the standard benchmark for analyzing these phenomena, having generated a vast body of subsequent literature and extensions.

Furthermore, Diamond demonstrated how banks perform another critical societal function. As intermediaries between a fragmented base of savers and borrowers, banks are uniquely positioned to assess borrower creditworthiness and monitor loans to ensure capital is allocated to productive investments.

Ben Bernanke: Lessons from the Great Depression

Ben Bernanke, who led the Federal Reserve from 2006 to 2014, "analyzed the Great Depression of the 1930s, the worst economic crisis in modern history. Among other insights, he demonstrated how bank runs were a decisive factor in making the crisis so deep and protracted. When the banks collapsed, valuable information about borrowers was lost and could not be recreated quickly. Society’s capacity to channel savings into productive investments was thus severely impaired."

Reflecting on the importance of these contributions, Tore Ellingsen, Chair of the Committee for the Prize in Economic Sciences, remarked: "The laureates’ insights have improved our ability to avoid both serious crises and expensive bailouts."
